Proof of Reserves is a special algorithm developed by the blockchain company Blockstream, which creates an invalid transaction that is deliberately not going to be executed, but it engages all the reserves of the network, which makes it possible to track the company's solvency. Proof of Reserves will be useful for crypto exchangers that want to confirm that they have bitcoin reserves of a certain amount.

The transaction created by the Proof of Reserves algorithm includes the exchange's UTXOs (unspent outputs) and overlays one invalid output on top. Thus, the transaction confirms the presence of a reserve, but is unexecutable for the platform's network. When Blockstream created this protocol, it focused on the Liquid sidechain, which started operating in the autumn of last year, but later the algorithm's capabilities were expanded for other applications as well.

For those who plan to use Proof of Reserves, the developers advise treating the displayed information with caution, since the algorithm integrates too much significant information into the transaction. There are two ways out of this situation: use the Liquid sidechain for now, or wait until a software update is released that will be available to all users of the trading platform.
